Nominal and effective interest rate: Definition and differences
Effective interest rate and nominal interest rate apply for example to bank customers, such as investors and savers, as extremely important. The definition of interest forms:
It is generally understood that the interest is the charge that applies for the use of a licensed financial instrument (eg. money).
The recipient of the instrument or if the suspension is considered to be liable and must inform the consignor, the creditor then is referred to the charged fee, thus the debtor is obliged by law. Frequently the details are then regulated by specific contracts, such as a loan agreement.
The recipient should ensure in advance to identify what are the exact charges. An important distinction is made between the two forms, nominal and effective interest rate. As the nominal interest rate is the interest rate, meaning that the consignor and the consignee must pay per year.
A nominal interest rate for financial instruments is a percentage of the value of the surrendered instrument. Example, a loan(financial instrument) of 1000 $, a nominal rate of interest incurred would be 7%. Thus, the nominal interest rate would be 70 $ for one year.
An effective interest rate on the other hand, the effective interest payable per year means. It corresponds to the rule, namely that in addition to the nominal interest rate per year additional costs incurred for the debtor. These are included in the effective annual interest rate.
An effective interest rate is generally the payout rate or the discount, in the nominal interest rate it is the fixed interest rate period of the intended repayment. Basically, in the effective interest rate loans it is the percentage of the corresponding payout (eg, specified).
The interest rate is effective on the date of disbursement as initial annual percentage rate refers, if an interest rate is over the use of the credit changes
